A password-protected archive is refused, since its contents cannot be read without the password. A .xz file holds one file and no folders; that file is unpacked as it is and then repacked into the ZIP.
XZ squeezes a single file with the LZMA2 algorithm, producing noticeably smaller files than gzip at the cost of more time and memory when compressing. Linux kernel sources and many distribution packages are shipped as .tar.xz.
